A credit memo — also called a credit note — is the document a seller issues to reduce or cancel an amount on an invoice that has already gone out. Returned goods, a damaged delivery, a pricing error, a short shipment, a discount agreed after the fact: all of them are handled with a credit note rather than by changing the original invoice. The free templates below are editable MS Word files, and beneath them you’ll find a filled-in example and the accounting rule that makes this document necessary in the first place.

The Rule: Never Edit an Issued Invoice

Once an invoice has been sent, it’s part of a numbered sequence in your records and in your customer’s. Editing it, deleting it, or reissuing it under the same number breaks that sequence — and a gap or a changed document in an invoice run is exactly what an auditor, a tax inspector, or your own accountant will stop on.

So when something is wrong with an invoice, you leave it alone and issue a credit note against it. The original invoice stays on file showing what was originally charged; the credit note sits beside it showing what was taken off and why. Anyone reading the account later can see both, and the arithmetic still works.

This is the single most common bookkeeping shortcut small businesses take — quietly editing last week’s invoice because it was wrong — and it’s worth not taking. Issuing a credit note takes two minutes and leaves you with records that hold up.

When to Issue a Credit Note

Goods returned — the customer sends items back and the invoice needs reducing accordingly.

Damaged or defective goods — either credited in full or credited in part as a goodwill allowance.

Short delivery — the customer was invoiced for twelve and received eleven.

Pricing or quantity error — the invoice went out at the wrong rate, or didn’t apply an agreed discount.

Post-sale discount or rebate — a volume discount or settlement discount granted after invoicing.

Cancelled order already invoiced — credit the full amount to cancel the invoice entirely.

Duplicate invoice — the same charge went out twice; credit one in full.

If the invoice is wrong in your favour — an undercharge — that’s a different document. See the comparison section below.

What Goes on a Credit Note

The words “Credit Note” or “Credit Memo”, clearly. It must not be mistakable for an invoice.

Credit note number — from its own sequence (CN-2026-0001 upward), not the invoice numbering.

Date of issue.

Your business details — name, address, and tax registration number.

Customer details, as they appeared on the original invoice.

The original invoice number and date that this credit relates to. Without it, the credit can’t be allocated and you’ve created a new problem rather than solving one.

Reason for the credit — “two chairs returned, damaged in transit.” A credit note with no reason is the one queried later.

Itemized lines being credited — description, quantity, unit price, and line total, mirroring the original invoice lines.

Tax shown separately. A credit note reverses the tax charged on the original invoice, and both sides need that figure for their returns.

Total credit amount, in figures and words.

How the credit is applied — set against the customer’s account balance, offset against a specific unpaid invoice, or refunded. Say which.

Three things make this credit note work. It names the invoice it relates to, so the customer’s accounts team can apply it without asking. It states the reason, so nobody has to remember in six months. And it shows the tax reversal separately, which both sides need for their tax returns — a credit note that folds tax into a single figure creates work at both ends.

Credit Note, Refund, or Debit Note?

Three responses to “something about this invoice is wrong,” and they aren’t interchangeable:

A credit note reduces what the customer owes. Use it when the invoice is unpaid or partly paid — the credit comes off the balance and no money moves.

A refund returns money the customer has already paid. In practice you usually issue a credit note first to document the reduction, then refund against it — so the paperwork and the payment match.

A debit note travels the other way. A buyer issues one to tell a supplier they’re claiming a reduction (common in retail and manufacturing), or a seller issues one to charge more where an invoice undercharged. Where the seller is correcting an undercharge, many businesses simply raise an additional invoice instead, which is cleaner.

Once a credit note is issued and applied, the customer’s remittance advice should show it as a deduction against the invoice — which is how the two documents end up reconciling on both sides.

Practical Rules

Keep a separate number sequence. Credit notes run CN-0001 upward; invoices run their own series. Mixing them makes both harder to audit.

Always reference the original invoice. A credit note floating free of an invoice can’t be allocated by anyone.

Issue it promptly. A credit note sent weeks after the goods came back has already caused a payment query.

Never issue a negative invoice instead. Some systems allow it; it confuses customers, and a document headed “Invoice” showing a negative total is the kind of thing that gets paid by mistake.

Send it to accounts payable, not just your usual contact. It has to reach the person who processes the invoice.

Record it against the invoice in your books the same day. Unapplied credit notes cause the mirror image of unapplied cash — you chase a balance the customer doesn’t owe.

Retain them like invoices. They’re part of the same tax record and subject to the same retention rules.

Frequently Asked Questions

What is a credit memo?

A document issued by a seller to reduce or cancel an amount on an invoice already sent — for returned goods, damage, short delivery, a pricing error, or a discount agreed after invoicing. It’s also called a credit note.

What is the difference between a credit note and a refund?

A credit note reduces what the customer owes; no money changes hands. A refund returns money the customer has already paid. Where a paid invoice needs correcting, you’d usually issue a credit note to document it and then refund against that note.

Can I just edit the original invoice instead?

No — once an invoice has been issued it belongs to a numbered sequence in both parties’ records. Changing or deleting it breaks the audit trail. Leave the invoice as it stands and issue a credit note against it.

What is a debit note?

The mirror of a credit note. A buyer issues one to notify a supplier of a claimed reduction, or a seller issues one to charge more where an invoice undercharged. For a seller correcting an undercharge, raising an additional invoice is usually simpler.

Does a credit note need to show tax?

Yes, separately. A credit note reverses the tax charged on the original invoice, and both the issuer and the recipient need that figure for their VAT, GST, or sales tax returns. Don’t fold it into a single total.

What number should a credit note have?

One from its own sequential series, such as CN-2026-0001, kept separate from your invoice numbering. The credit note should also quote the invoice number it relates to.

How long should credit notes be kept?

As long as the invoices they relate to — they form part of the same tax and accounting record, and the retention period is generally the same. Check the rule that applies where you operate.
